I have another question. Need your opinions/expertise.

If I wanted to launch the new site giftwrapping.com as the NEW main site. Is making giftwrappingpaper.com the BLOG site for giftwrapping.com ok? or not?

It's your site and your blog, so you can use whatever domains you want for them.

I was referring to keeping them both high ranking and relevant. ie. They both rank on first page or so for google.

Any google penalty etc?

I don't see any reason to think there would be a penalty. You're not suggesting doing anything deceptive, after all. However, my personal preference is to put a site's blog on the same domain. I don't see any advantage to separating them, even if you cross link them as if they were a single site.

But I get it. You want the new domain name and you're looking for a way to make use of it. That's your prerogative, but I honestly don't think you're going to see any real benefit from doing it.
