How should I use the SEO plug in in regards to keywords in title, description and keywords?

Read my Title tag article and my Meta description article and write them accordingly.

You don't!

Working to that kind of formula for documents is exactly what the filters/algorithm changes that were rolled in the "panda" and "penguin" updates are designed to weed out!

Shouldn't page title at least be optimized with target keyword. I know that I'm no expert but isn't that a most basic SEO principle?

Sure, but it doesn't also have to be in every heading, in bold, in italics, in alt attributes, in the URI, anchor text, in the body text as many times as possible etc.etc.
