I want to set up a blog - is it best to go for
www.blog.website.co.uk
or
www.website.co.uk/blog
Currently the blog will be a part of the website and not Wordpress
Any general pointers on setting up the structure with SEO in mind appreciated

Either way works just fine Paul. From the search engine perspective there is no difference.
So choose whichever is best for users and which will be the easiest for you on the maintenance front.
