Say I have a domain cars.com
I want to set up
sportscars.cars.com
luxurycars.cars.com
economycars.cars.com
And have separate blogs on each one.
Do I just setup the blog in cars.com/directory/?
Or do I have to go to my controlpanel and do something with the domain? I don't know what the difference is.

I would assume that you have to install WP in each subdomain directory.

I would think in that case you'd want blog.cars.com

Create the subdomains in your control panel.
Then install WP in each of the subdomains. Meaning you'll get to install it multiple times.
Though honestly for the life of me I can't figure out why you want 4 of em. Because unless you're willing to spend lots of time adding (at least) daily content to each of the four you'd probably be better served with a single blog at cars.com that has four categories in it.
