It goes from the center of whatever town you are in and works out. So businesses that would come up for the search terms you enter are listed from the businesses closest to the center of town to the businesses located a longer distance from the center of town.
If you pull up the map and take a look at where the businesses that are listed first are located, you should see the pattern.
Results are based on your location on the Google Map.
One thing that is important to do is make sure your business is listed in the correct spot on the Google map. Most I have looked up are shown in the wrong spot until you correct them.
You can add more info such as images, hours, payment methods accepted and info about your business which can be seen when a visitor clicks the More Info link in your listing. It even shows other sites that are linking to you.
Once you figure it out, it can be a useful tool for you, even if you don't come up top in the results, if visitors know how to use Google Maps and actually try it.

"All Google search results are based primarily on relevance, and Google Maps listings are no different. Google Maps ranks business listings based on their relevance to the search terms entered, along with geographic distance (where indicated) and other factors. (@Catz) Sometimes our search technology decides that a business that's farther away from your location is more likely to have what you're looking for than a business that's closer."
Other factors (theories):
Completeness of information in your listing, including reviews
Category chosen in your listing
Keywords included in your company name
Local phone numbers in your listing
