Is there some kind of setting we are missing for dynamic pages or something? Sorry this doesn't ahve anything to do with SEO but I figured someone would have some experience with this here.

But IIS 5 doesn't really do much in the way of compressing dynamic pages by itself. There used to be some third party software out there that did a good job of it, but back in the day IIS 5 was a bit buggy in gzipping dynamic pages. The third party apps were about the only way to compress dynamic pages with IIS 5 the last time I tinkered with it.
IIS 6 is much better about that with dynamic pages from what I understand.
That's probably not the answer you wanted to hear, so hopefully someone with more direct IIS experience will be along soon.

Don't quote me on it since I'm not a big IIS person for hosting, but I believe MS pretty much corrected the compression problems beginning with IIS 6.
